Database Error 40: unable to create connection to SQL Server

I have created a Project which has a SQL sever 2000 database and when I setup that project and installed it on another system which haven't sql server 2000 , the connection error displayed
Is it necessary to install sql server 2000 on that system

It all depends on how you have set up your connection string. If the database is in a server then obviously you will need to provide the network path, if not then database has to present locally.

If your application is expecting to use a local database then you must install Server 2000 on the computer and set up the database. If your application connected to a remote computer that was hosing the database then you would not have to do this.
