Can't add Data Connection to VS2008

I want to add a new data connection to VS 2008 Server Explorer. It is a
remote SQL Server 2000 database.

I fill out the Data source, server name, SQL Server Auth un/pw, and select
the DB fine. I can even successfully test the connection. But when I click
OK I get...

"Timeout expired. The timeout period elapsed prior to completion of the
operation or the server is not responding."

I increased the timeout to 60 sec but still the same error.

Any ideas? Since I can test teh connection fine doesn't that mean that this
should work?

I'm working on a small Web project in VS2008. In VS2005 it was recommended that DataSet be placed in App_Data folder (the framework did that automatically). In VS2008 the framework does not give me that option. The Add.New Item in the App_Data context menu does not even list the DataSet. Does anyone know what is behind the change and what the recommended practice is? Thanks.

I downloaded a file to update vs2008 to sp1. It was about 450k in size and came directly from Microsoft. When I ran it and went through the installer, it told me it would take about 1.5 hours to download (I have a 1536kb dsl line). After it downloaded I got the error "Invalid win32 installer package. Contact the installer vender to receive support". Any ideas why this would be? I run xp home sp3.
