MS SQL Management Studio Error: An error occurred while executing batch

Facing a strange error in MS SQL Management Studio 2005, when trying to open a new query window, open a table to view data or even run and existing SQL query file. The error text is:

An error occurred while executing batch. Error message is: The directory name is invalid.

After initial investigation, found that this error is thrown when we execute an existing sql query file with the Results To Grid option is set and does not occur if the Results To File or Results to Text are enabled. This problem has just started now, otherwise has been working fine previously

Have checked http://forums.microsoft.com/TechNet/ShowPost.aspx?PostID=1430038&SiteID=17 - but this is not the case of the problem.

Let know you have any idea as to why this occurs.
