I'll answer my own question (I figured it out).
Not enough permission for the user account under which the webservice runs.
This is an environmental issue. It is not a good plan to allow the requisite
permissions so redesign for the source to be created by the setup kit, which
typically runs with elevated permissions.

This code works find in a Winforms app and fails in a webservice.
if(!EventLog.SourceExists(EventSourceName))
EventLog.CreateEventSource(EventSourceName,"Applic ation");
What permissions should I give to the IIS user, or if that's not the
issue, then what's wrong?
