Normaly you should be able to install it on every virtual directory from a
IIS and ASP.Net webserver.
(When all security settings are right).

When they say "virtual directory" the implication seems to mean http://localhost/AppDirectory. They ask for the /AppDirectory portion (or
it is pre-populated via the deployment project settings Web Application
Folder: Virtual Directory).
What do I put in there if I want to set up on http://www.myserver.com?

Yes, and that's what I've been doing. But my problem is that using Visual
Studio.NET 2003 installation creation tools, I'm only being given the option
to specify a virtual directory such as <localhost>/MyApp and not www.MyWebserver.com

Web setups created by Visual Studio 2000 and 2003 only have the ability to install to the default website. Please call PSS (1-800-936-5800) for a patch that fixes this problem.
