Yes, I have chosen all the options,i.e. include content files and rest of
the outputs from the web project.
However, the only thing it is not copying is ".inc" files.

Did you also choose outputting content files from the web project? When
you choose Add -> Project output and then choose the web project (from the
ddl) and "Content files" then it should add that output to your setup project.
